S-Corp vs LLC: Which Structure Saves Construction Companies More on Taxes

If you own a construction company, at some point someone has told you that you need to switch to an S-Corp. Maybe it was another contractor. Maybe it was something you read online. Maybe your CPA mentioned it but never really explained why.

The truth is, the right business structure can save you thousands of dollars a year in taxes. The wrong one can cost you just as much. And for construction companies specifically, there are factors that most generic business advice doesn’t account for.

Here’s a straightforward breakdown of how LLCs and S-Corps actually work for contractors, what the real tax differences are, and how to figure out which one makes sense for your situation.

Understanding the Basics

First, let’s clear up a common misconception. An LLC and an S-Corp are not the same type of thing. An LLC is a legal entity. An S-Corp is a tax election. You can actually be both at the same time.

When you form an LLC, by default the IRS treats it as a sole proprietorship if you’re the only owner, or as a partnership if there are multiple owners. All the business income flows through to your personal tax return and you pay self-employment tax on all of it.

An S-Corp is a tax classification you elect with the IRS by filing Form 2553. You can form an LLC and then elect S-Corp taxation, or you can form a corporation and elect S-Corp status. Either way, the S-Corp election changes how your income gets taxed.

The key difference is self-employment tax. And for construction company owners who are pulling significant income out of their business, this is where the real money is.

The Self-Employment Tax Problem

If your construction company is a standard LLC, every dollar of profit that flows to you on your tax return gets hit with self-employment tax. That’s 15.3% on the first $168,600 of earnings in 2025, and 2.9% on everything above that. This covers Social Security and Medicare.

On $200,000 in profit, you’re paying roughly $28,000 in self-employment tax alone. That’s on top of your regular income tax.

With an S-Corp, you split your income into two buckets: salary and distributions. You pay yourself a reasonable salary, which gets hit with payroll taxes just like any employee. But the remaining profit that you take as a distribution is not subject to self-employment tax.

So if your business makes $200,000 and you pay yourself a $90,000 salary, you pay payroll taxes on the $90,000 but the remaining $110,000 in distributions is free from that 15.3% tax. That’s roughly $16,000 in annual savings.

That’s real money. And for a lot of construction company owners, that savings alone makes the S-Corp election worth it.

Why Construction Companies Are Uniquely Positioned for S-Corp Savings

The self-employment tax savings from an S-Corp tend to be larger for construction companies than for many other industries. Here’s why.

Construction businesses often have high revenue relative to the owner’s salary. A GC running $1 million to $5 million in annual revenue might pay themselves $80,000 to $120,000 in salary while the business generates significantly more in profit. The gap between reasonable salary and total profit is where the tax savings live, and in construction, that gap can be substantial.

Construction company owners also tend to have significant pass-through income because of the project-based nature of the business. A good year with several profitable projects can push owner income well above the self-employment tax thresholds. Without S-Corp status, every dollar above the threshold still gets hit with the 2.9% Medicare tax. With S-Corp status, distributions above your salary are exempt.

Additionally, construction companies often qualify for the Section 199A qualified business income deduction, which gives you up to 20% off your pass-through income. The calculation for this deduction is different for S-Corps versus standard LLCs, and in many cases the S-Corp structure actually maximizes this deduction because of how W-2 wages factor into the formula.

The “Reasonable Salary” Requirement

Here’s where a lot of contractors get into trouble with the S-Corp. The IRS requires that you pay yourself a reasonable salary before taking distributions. You can’t pay yourself $20,000 a year and take $180,000 in distributions. That’s a red flag that invites an audit.

Reasonable salary means what someone in your role, with your experience, in your market would be paid as an employee. For a construction company owner who’s managing projects, bidding jobs, overseeing crews, and running the business, that number is going to be meaningful.

The IRS doesn’t publish a specific number. They look at factors like what comparable businesses pay for similar work, what your employees earn, your experience and qualifications, the time you spend working in the business, and the overall revenue of the company.

For most construction company owners running businesses in the $500,000 to $5 million range, a reasonable salary is typically somewhere between $70,000 and $150,000 depending on the specifics. Your CPA should help you determine the right number based on your situation.

Set the salary too low and you risk an audit and reclassification. Set it too high and you’re paying more payroll tax than necessary. The sweet spot is where the salary is defensible but still leaves meaningful room for tax-free distributions.

When the S-Corp Doesn’t Make Sense

The S-Corp isn’t always the right answer. There are situations where staying as a standard LLC is actually better, and construction companies sometimes fall into these categories.

If your business is new and not yet consistently profitable, the administrative costs of running an S-Corp might outweigh the tax savings. S-Corps require payroll processing, quarterly payroll tax filings, W-2s, and often higher accounting fees. If you’re only making $50,000 to $60,000 in profit, the self-employment tax savings might be $3,000 to $4,000 while the extra accounting and payroll costs eat up most of that.

If your income fluctuates dramatically year to year, which is common in construction, the S-Corp can create headaches. In a down year, you still need to pay yourself a reasonable salary even if the business isn’t generating much profit. That means you could be drawing down cash reserves to cover payroll taxes on a salary the business can barely support.

If you’re planning to bring on investors or partners with different ownership classes, the S-Corp has restrictions. S-Corps can only have one class of stock and are limited to 100 shareholders who must be US citizens or residents. For most small construction companies this isn’t an issue, but if you’re planning a more complex ownership structure, a standard LLC or C-Corp might give you more flexibility.

And if you’re benefiting significantly from losses in the early years of your business, an LLC can be more advantageous because of how losses flow through and offset other income on your personal return. S-Corp loss deductions have additional basis limitations that can restrict your ability to use those losses.

The QBI Deduction Factor

The qualified business income deduction under Section 199A is a major consideration for construction companies choosing between LLC and S-Corp status.

This deduction allows owners of pass-through businesses to deduct up to 20% of their qualified business income. But once your taxable income exceeds certain thresholds ($191,950 for single filers, $383,900 for married filing jointly in 2025), the calculation gets complicated.

Above those thresholds, the deduction becomes limited by the greater of 50% of W-2 wages paid by the business, or 25% of W-2 wages plus 2.5% of the unadjusted basis of qualified property.

Here’s where it gets interesting for construction companies. If your business is an S-Corp, your own salary counts as W-2 wages in this calculation. Combined with the wages you pay your crew, this can significantly increase your QBI deduction at higher income levels.

For a construction company with significant payroll and equipment, the S-Corp structure often maximizes this deduction in ways that a standard LLC cannot. But the math depends entirely on your specific numbers, which is why you need a CPA who understands both the construction industry and the tax code to run the analysis.

Making the Switch

If you’re currently operating as an LLC and decide the S-Corp election makes sense, the process is straightforward but time-sensitive.

You file Form 2553 with the IRS. If you want the election to take effect for the current tax year, you need to file by March 15 of that year. If you miss the deadline, you can request late election relief, but it’s easier to plan ahead.

Once the election is in place, you need to set up payroll for yourself, start paying yourself a regular salary with proper withholding, and keep clean records separating salary from distributions. You’ll also need to file an S-Corp tax return (Form 1120-S) each year in addition to your personal return.

The transition isn’t complicated, but it needs to be done correctly. Your accountant should handle the filing and help you set up the payroll system so everything is compliant from day one.

The Bottom Line

For many construction company owners making $80,000 or more in annual profit, the S-Corp election saves real money. The self-employment tax savings alone can be $10,000 to $30,000 or more per year depending on your income level.

But it’s not a one-size-fits-all answer. Your specific situation, including your profit level, income consistency, growth plans, number of employees, and equipment investments, all factor into the decision.

The worst thing you can do is make this decision based on something you heard at a jobsite or read in a Facebook group. Get your CPA to run the actual numbers side by side. Compare the total tax burden under both structures with your real income and your real expenses. Then make the decision based on data.
